Madeline Green gave a statement to police on Friday which said that Ms Martyn had told her on the day the Myrtleford toddler's remains were found in 2008 that his mother Donna Thomas strangled him.
She said Ms Martyn told her she cleaned Daniel in the bath, dressed him and wrapped in a blanket and that he was "gone".
Ms Green said she asked Ms Martyn where Daniel's body was and Ms Martyn responded: "That was just for her and Daniel to know."
Ms Green said Ms Martyn asked her to keep it a secret.
"I kept this secret for Mandy because we were friends and I guess I thought it would all come out," she said.
"I was being asked to keep a secret I didn't know was true or not."
Ms Green said under cross-examination that she had heard rumours around town of several different versions of what happened to Daniel.
"I couldn't tell you what was truth and what was false," she said.
The inquest continues this afternoon.
