With David Saker taking up a position as Australian assistant-coach, McDonald was promoted to lead the Bushrangers.
McDonald, 35, was a mainstay of the Victorian team for a decade, playing in two Sheffield Shield winning sides.
His appointment follows his selection as coach of Big Bash League club the Melbourne Renegades - also a position Saker had to vacate in order to take up his national post.
McDonald will leave his job as coach of English county side Leicestershire.
"The state team is in a really good place on the back of consecutive Shield victories and I'm looking forward to building on that culture of success and delivering results across all formats," McDonald said.
"I'm a proud Victorian and have been lucky enough to share some big wins.
“I'm excited about the challenges.”
